Amortization is the process of dividing your loan into several fixed installments over a fixed period of time. It is aimed at applying loan payments to certain types of loans. Typically, your monthly payment remains the same and is split between interest payments (the amount your lender charges you for the loan) and additional costs such as reducing your loan principal (paying off the principal balance) and property taxes.

Bank Regulator Warns That Mortgage Holders Are Leaning Too Heavily On Extending Amortization Periods

At the beginning of the loan, a larger percentage of the monthly payment goes towards interest payments. If you continue to make payments, more interest will be applied to pay down the principal amount of the loan. With amortization, you better understand how the loan works and what your interest amount or outstanding balance will be at any point in the future.

You can use the latest financial calculators, spreadsheet applications like Microsoft Excel, or online amortization charts to calculate your loan amortization. An amortization table, also known as an amortization schedule, helps you understand how it works.

The amortization table shows how much of each monthly loan payment (scheduled payments) will go toward interest (interest payments) and principal (principal payments). The interest payment is calculated by dividing the product of the interest rate and the outstanding loan balance by 12.

The amount left over from the total monthly payment after deducting the interest payment is the principal amount owed for that month.

Amortized Loan: What It Is, How It Works, Loan Types, Example

Next month’s outstanding balance is calculated by subtracting the most recent principal payment from the previous month’s outstanding balance. Interest is charged again on the new outstanding balance. This pattern repeats until all principal payments are cleared and the loan balance is zero at the end of the loan term.

Amortizing loans is a good strategy, but it doesn’t apply to all types of loans available today because they don’t all work the same. Loans with fixed monthly payments (also known as installment loans) are amortized, where you pay off the balance over time until it becomes zero. Examples of amortized loans:

Home equity loans have a fixed amortization schedule because they are typically 15 to 30 year fixed rate mortgages. However, there are also adjustable rate mortgages (ARMs) where lenders change the rate on a pre-planned schedule, changing your amortization schedule. Also, 15 or 30 years is a long time. Most people don’t keep the same home loan for that long — they sell the house or refinance their home loan — but these loans work just as well as keeping them for the entire term.

Auto loans are 5-year (or less) loans with fixed monthly payments and are therefore amortizing loans.

Amortization Turns Asset Costs Into Expenses Or Pays Off Debt

Personal loans typically have a 3-year term, fixed interest rates, and fixed monthly payments, making them an amortizing loan. Banks, credit unions or online lenders provide these types of loans, which are often used for personal projects or debt consolidation.

As long as you meet the minimum payment, you can borrow from the same card over and over again and choose how much you have to pay each month on that type of loan.

These loans require a large down payment
